Regarding the X360, I wouldn't want to take the plunge for a console right now, as I've already got one (a PS3), and I really need to replace the PC first.
And thank you everyone for your replies. All of you have some very fair points.
I agree that PC gaming has been in a bit of a slump, and the games simply don't require that bleeding-edge sort of configuration any more. I can't actually think of any game that looks good enough to require extraordinary hardware except for Crysis, and Crysis isn't exactly recent.
So then, dialling down the specs we end up with something at ~$800, which is what y'all say I should be getting. Fair enough. That's a good compromise which doesn't really break
break the commitment, as some of you have pointed out. The spec I'm going for should be easily upgradeable as well, so that's future-proofing taken care of for the next 2-3 years at least.

Oh, and Fafhrd, good point about the DX11 hardware pushing the prices for older generation GPUs down. I should've realised that myself. When does AMD plan to release their first DX11 chipset, any idea?

I faced the same decision when Bioshock came out and I went big. Even though I haven't played much in the last year, I don't regret it. $1800 is not exorbitant compared to toys like boats, motorcycles, etc. Considering the cost per hour of enjoyment, gaming is one of my cheapest hobbies.
If you're going to go midrange, then at least splurge for a really nice monitor. You'll enjoy that big screen even when not gaming and it won't go obsolete in 2-3 years like the rest of your rig.
