This is something I thought of fairly recently. Its a little out there but it is possible.
When Kangrenac used the tools on the heart he , and maybe the rest of the Dwemer, became Arkay. In a similar fasion to what happened to the King of Worms if you give him the Mantella in Daggerfall.
Like I said its not likely but if we can believe the book Arkay the Enemy then it does leave the door open for this to be a possibility.

Hmm, that may be a logical theory. That once the Heart of Lorkhan was tapped in the right way, all the Dwemer race in the radius of the isle of Vvardenfell had died, and / or became a God in itself, composed of all the Dwemer. But, there is a drawback, considering that Yagrum is also a Dwemer, but was not there aat the time. If they all added into one God, wouldn't they need the entire Dwemer race? Just a thought.

Actually there are several holes in that theory. Like at the very latest Empress Allesia created the religion of the Eight Divines in 1E498. Which is little under 200 years before
the Dwemer Disapeared. I just threw that out there because I like odd theories that most likely arn't possible.
And actually I am starting to doubt that Yagrum is a dwemer like he claims as well.

Go look in Yagrum's chest of drawers for some books that explain some of the reasons that the dwemer/dwarves disappeared. The conversation post I made gives a referance to Lord Fyr, in that, he doesn't know why the dwarves disappeared. There are also some books in Lord Fyr/Divayth Fyr room that has a referance to the missing dwarves. Some say they "blended in" to hide themselves from the population. This is all speculation, of course, but the jest of the matter is that it is unknown because Divayth Fyr won't cough up the goods. Vivec and the lesser gods all have something to hide in the matter. I've done some exhaustive research into this because it has been bugging me since it was posted.
Q: Is there another missing dwarf that no one has found yet ? Are the missing dwarves Dagoth Ur's minions ? Who knows ? Maybe it was planned this way so that the next Morrowind (Morrowind II) could be born ?

*ponder* Nazz does have a point... how do we know Yagrum really is a Dwarf? For all we know, he sabotaged Kagrenac's manipulations and caused the race to disappear. (did he eat their essence via the Heart? did he just make 'em disappear so he could have their toys? we don't really know)

No one lies in Morrowind Forsythe. I know, without a doubt, that everyone is honest and upfront about everything. :eww:

<<1. The 'Dwarves', as you call them, are infact Dwemer - which means 'Deep Elves' (Some think it may be 'Smart Elves' instead). They are NOT the D&D short Dwarves with beards and a lust for gold and ale. They are Elves - like the Bosmer, Altmer and Dunmer.>>
Alright Striker said this a while back..
I talked to a Khajit who is a liar BUT.. he said and I am paraphrasing:
"Short dwarves.. well I guess depends on what perspective you have, I bet theyd on't think they are short".

I have started looking for evidence that Yagrum isn't a Dwemer and have quite a bit, but in the meantime something occured to me. As Slith mentioned in his first post many theories say that Kagrenac gave the Dwemer immortality, they would live forever unless fataly wounded, which to me sounds kinda like catching corprus...
