I met the witch and she tells me to wait for her at the caldera mage's guild to get the nord's equipment back. I told him about her offer and well... had to kill him. Is there a peaceful way to end this?
And how exactly does mysticsm work? I mean, when it comes to trapping souls and building equipment?

Mysticism is one of several schools of magic spells, so overall "works" the same as the others.
Soul trap is a specific spell: cast it on a monster, and you'll see a kind of swirly effect for as long as the spell is active. Then quickly kill the critter, and the soul will go into the smallest possible Gem in your inventory. If there are no available gems then the soul is wasted.
by "building equipment" do you mean enchanting weapons, armour etc? That's another skill entirely.
At the risk of being harsh here, there's a lot to be said for just reading the manual or experimenting for yourself...

I... kinda found a way. I pickpocketed the axe ^.^ 'Course, then the barbarian tries to kill you if you talk to him. But atleast he isn't attacking the witch, right?
(I'm not sure what reward the witch gives you, but I do remember what you get for helping the barbarian. [SPOILER]An extra point in your Axe skill, I believe.[/SPOILER] If for some reason you want to keep the axe, like me, and your security skill is sufficient, you can always pickpocket it back afterwards. I do this a lot in quests when an item I like or want is taken from me.)
