In order to get the Belt of Sanguine Fleetness off of Hrordis (sp) I pickpocketed her until she caught me. I then fought and killed her. Without taking anything from her body I went immediately outside and made contact with one of the Imperial Guards. I paid the fine (a whopping 1024 in gold), a message was put in the dialog box about 1024 in gold being removed from my inventory, and I was told to go on my way. I went back inside, got the belt off of the body and went on my merry way.
Before I made it out of Pelagiad I realized that the Ebony Shortsword I used to fight and kill Hrordis was missing because the bare fist icon was showing as my active weapon. Did the guard take my Ebony Shortsword because that was the murder weapon? If so, why wasn't there a message displayed about it being removed as when the gold was removed from my inventory?

The guards take all stolen items.
But they aren't lost. You can find your stuff in the "Chest marked Evidence" (or something similar), usually in the nearest Fort (Moonmoth, Ebonheart Buckmoth and so on) to your crime.

You know if you had let her get the first on target attack on you then you would only have paid a fine of like 20 gold coins.

I was having a hard time getting Sottilde to give me the code book. When I tried picking her pocket (invisible and in the sneak mode) I would never see the code book on her person. I could bribe her but I didn't like losing money on a quest. Kinda bad business. I tried letting her catch me pick her pocket, she'd yell thief and pull out a big hammer. I'd check and at that point there'd be about 30 in bounty on me. I figured since she's attacking me it'd be ok to kill her, but after I did the bounty went up to 1500 there about. I thought about trying to just knock her out, but the bitch was swinging that hammer at me like crazy.
I finally tried a "Frenzy Humanoid" on her, but that only made her like me more. She didn't go ape or anything, just kinda fixed her hair and purred. So at that point I press the sneak button, look in her pockets and there's the code book. I took it and this time she didn't do anything about it.
So, when trying to start a fight, if I pick their pocket to piss them off, do I still have to wait for them to have a "hit" on me first before I can pull out my blade and kick some butt?

I took it and this time she didn't do anything about it.I'll leave Red to answer the majority of your question, but as to this the reason is very likely because she didn't want to fight you very much to begin with (frenzy spells just increase how much they want to fight you; if it's originally 20 and you add 40, that's usually still not enough). Try using a spellmaker to make a few frenzy humanoid spells of the same power; if they're different spells, they add up, if you cast the same spell multiple times it doesn't.
