I've noticed that games differ from person to person. I'm not sure if it changes on install or what, but some people have very dramatic AI. Other people have unresponsive AI (such as me). I think I remember someone talking about how a rather large battle actually broke out in a town--would be very cool if that happened on my game.

Well, if you are a guild member, he won't be hostile towards you, and opening the chest with that quest item doesn't count as stealing.

With that quest, the clean approach requires pre-cognition (or checking a guide) - you'd need to steal the keys while the dunmer is in town, avoid the crazy tunnels, rush into the tower by the front door, rush past the demon guards and the dunmer himself, and get back out... I guess.
The quests before this one fully supported the "you're a thief, not a murderer"-approach, and I didn't have to kill anything. This one, however, didn't quite support the motto. At least not when following the questmarkers.
Erm. I
was a member of the Mages Guild when I went for that quest. Apprentice already, and not only an associtate, I think. He was
quite hostile, refused my yield, so I really had not much of a choice: I had to run.

Hrm, that was strange...
Well, when I'm playing that level, those demon creatures are hostile but that Dunmer is quite friendly(he even greeted me when I accidentally activated him while not sneaking). Then, the problem may be your rank in the Mages Guild isn't high enough...:erg:
