From websites I see that I'm meant to put the cursor over the target for a few seconds before firing. It says that there should be a steady-tone, which shows it is locked in.
However, no matter how long I put the cursor over it, the tone never sounds :/ This is the same if I go to advanced heavy.

You have to keep the cursor on it continuously, without breaking off by moving away, even slightly. If you're doing that then I have no idea!

When you initially point the crosshair over a target you should get a low-frequency beep (low frequency as in "beep, beep, beep" not low-pitched :D), which should get higher and higher until it's virtually continuous. There is also a display just below the ammo amount that should say "LOCKING" (or it might be "tracking" - can't remember) and eventually "LOCKED".
It could be you're experiencing some bizarre bug. It could just be you're not waiting long enough like D'Juhn said.

On an unrelated note, what would you spend aug upgrades on? I have max speed/regeneration and have 3 capsules sitting in my inventory that I don't know what to use on :/

Ballistic Protection is always useful. I think maxed out it gives 65% protection against melee/bullets. Also, Vision at full is awesome. See through walls! Targetting's pretty good too.
Agressive Defence at max will stop Plasma Rounds before they reach you, which is bloody cool. Not to mention making any explosives used against you harmless. Or you could go for something less used like the Spy Drone. I can't say I've ever used it that much, but I'd imagine its EMP attack is decent after maxing it out.

Re the GEP gun problem, it looks like a mistake by the coders. They made it so NPCs can't use tracking (they wouldn't know how to anyway) but never made it reset to work properly.
However I think you could restore tracking ability by saving the game and then loading it.
