I'm getting way too many hits in searches for this problem and the solution, so forgive me if it's not actually hard to find.
I've never played TDS on anything but Normal difficulty, and only played all the way through once, so there are huge areas of playing experience I'm lacking, mainly regarding AIs and any other changes aside from loot requirements. I don't see anything in Let's Plays that look much different from what I experienced on Normal, but anyway--
The last time I fired up the game, when I completed Checking Inn, Cashing Out, I was between missions and saw the option to change the difficulty before starting End of the Bloodline, but it wouldn't respond in any way. It wasn't grayed out. Did I screw something up? Can I change the variable in an *.ini file or something?

Did you patch to 1.1? The 1.0 bug that would reset your difficulty level to normal on level change / gamesave load is notorious.
Though I'm not so sure that changing difficulty between missions ever worked...

I'm patched up. Unless something got undone while it still says 1.1 onscreen...
I know the loot requirements have changed for people (1, 2, or 3 Special Loot items required, and 50%, 70%, or 90% regular loot required), and there's been a lot of talk about playing on Expert in the past, so I hope to be able to check it out someday. I never really noticed kill restrictions in my notes/objectives, though they exist in the gamefiles. I don't think a lot of the mission-specific changes seen in the older titles exist in TDS, like accessible areas, varied conversations and readables (though again, in the gamefiles there are a couple of variants for readables). I also never noticed many keys lying around on Normal, and just lockpicked my way everywhere, so I wouldn't notice less keys or moved keys. I don't know if there are more torch-bearing AIs or harder locks to pick, etc.

You definitely should be able to change it at that point. IIRC you can change the difficulty at the briefing screen for each proper mission (except
Inn, which only has normal), but not in the city sections in between.
If the 'difficulty' button doesn't respond, then there must be something wrong. Can you upload a savegame from near the end of the
Inn mission?

http://ubuntuone.com/232PFySAwBUWTnDszt9Aiy) Here's a known-good save from the very end of Inn. (Make a new empty SaveGames folder and unpack it there.) If that doesn't work for you, then you should probably reinstall the game.

The setting would be in the savegame files somewhere - probably not the best approach.

Nope. The briefing mission is special since its difficulty cannot be altered. For FMs you have to change a certain property in the mission intro actors IIRC to allow this change to happen since most FMs override the Inn mission by default.
It might be an idea to keep in mind for the T3Gold project; since you only have to change the one property, it should be possible to turn the Inn mission into a proper one.

It's not savegames. It's just attempting to play the game straight through from the beginning. Other than the patch, having T3Ed installed, and turning off the HUD from time to time, it's a vanilla install.

Right - so you
can change the difficulty before every
proper mission? :p :) Seriously though, turning
Inn into a real mission for the Gold project would be great...

If you have a common install for the game and T3Ed, then a new separate install for the game would probably be a good idea.
